Price discovery is the process by which buy and sell orders settle on a fair price. In Indian equities, the price discovered at the close of the cash market also decides the final settlement of expiring futures and options. Any weakness in how that price is formed therefore passes straight into derivatives payouts. SEBI's October 2026 recalibration of the Closing Auction Session (CAS) shows this link clearly [1].

How price discovery shapes derivatives integrity

  • Single reference point: Expiring stock and index derivatives are cash-settled on prices derived from the underlying cash market. That one number fixes payouts on every open contract [5].
  • Manipulation risk: A narrow price-setting window invites "marking the close". SEBI's Jane Street interim order alleged large cash-market trades on expiry days aimed at profiting from index options [6].
  • Leverage magnifies distortion: A small move in the underlying can wipe out a near-expiry option or multiply its value. Retail F&O traders are the most exposed.

The CAS experiment and its recalibration

  • Rationale: CAS was notified in January 2026 and went live for F&O stocks on 3 August 2026. It replaced the last-30-minute VWAP with a call auction, aiming to align India with global closing-price practice [2][3].
  • Problem: Derivatives settlement was tied to a single auction price, set at one moment in a still-maturing auction. Market feedback led SEBI to review the settlement methodology through a September 2026 consultation paper [4].
  • Recalibration: Derivatives now settle on the VWAP of the last 30 minutes of continuous trading, while CAS still sets cash-market closing prices [1]. Because VWAP averages across time and volume, it is costlier to manipulate.

Residual concerns

  • VWAP is not manipulation-proof. The Jane Street allegations arose under VWAP-era rules [6].
  • Dual closing prices (CAS for cash, VWAP for derivatives) may leave hedged positions closing at different prices.

The episode confirms that derivatives integrity can only be as sound as the price discovery underneath it. SEBI's consultative, partial reversal keeps the CAS reform for the cash market while protecting expiry-day payouts. Next, SEBI should publish data on auction depth, tighten expiry-day surveillance, and re-link derivatives to CAS only once the auction is deep. That would serve the SEBI Act's mandate of investor protection and orderly markets.
